Looks like I will have to do this since next year Microsoft will no longer support XP2 with security updates.
I had read that one should completely uninstall NIS 2009 or NIS 2010 before any attempt to apply the ugrade to Windows XP SP3, and then reinstall NIS afterwards.
Is there any truth to this?

It is not necessary to uninstall security software before installing SP3. You may wish to temporarily disable Auto-Protect during the installation, however, as suggested (although not recommended) in this Microsoft article:

A week ago I upgraded XP from SP2 to SP3. I left NIS 2010 fully operational. No apparent problems.
After the upgrade to SP3, make sure you reboot and check microsoft updates site to check for any further windows updates. Repeat this until you see no more updates needed.
